Either find video.xv_autopaint_colorkey in ~/.xine/config and change it to

video.xv_autopaint_colorkey:1 

or start xine and Right Click -> Settings -> Setup. Change the experience 
level to  "Expert". Then you'll find the option at the bottom of the 
Video-tab.
